Jud, can you start with giving our readers some personal background on your entry into the water sector and your current firm, Summit Global and its investment strategy?

I have been in the cleantech sector, particularly water, for 30 years…long before it was cool. I spent the first half of my career operating clean tech concerns at both Westinghouse and Atlantic Richfield as well taking a cleantech company, Thermatrix, public in the mid nineties. The second half of my career has transitioned to financial areas serving as the Managing Director of HSBC Securities focused on the water sector to the last 10 years in private equity with affiliates of the Texas Pacific Group, including Aqua LLC, a private equity fund focused exclusively in the global water sector.

You recently chaired the panel,' EMERGING ASSET CLASSES: WATER, CARBON AND THE GREEN MOVEMENT 'at the Global Financial Leadership Conference held in Naples Florida. Other noted green and cleantech speakers included T. Boone Pickens, Chairman, BP Capital Management discussing 'THE NEW ENERGY PARADIGM'. Can you give is the key points of your panel discussion- and did you walk away with any new insight?

A- Jud Hill, Managing Partner, Summit Global Management, Inc.

Sure, it was a very interesting panel. I think it was the first time that many of leaders in the global financial community had heard any in depth discussion regarding how critical a role water plays in global economies and how inexorably water and energy are tied together, For example, as we begin to dramatically ramp up biofuels as an alternative fuel source, we are only now beginning to appreciate that impact some of these alternatives (e.g. corn based ethanol) are having on water supplies. For example, it requires 100 times more water to produce a gallon of ethanol versus conventional gasoline and depending on the region can cause dramatic consequences relative to maintaining a sustainable water resource…let alone its impact of food pricing.

Another enlightening example is contrasting and comparing “peak energy” to “peak water”. Peak energy albeit important to national security and global economies there ultimately are substitutes to fossil fuels (e.g. nuclear, solar wind); however, water has no substitute and is a very local commodity. When an aquifer is pumped essentially dry and surface waters are dramatically depleted and/or contaminated the price of water will rise dramatically and not only will economies be affected but there may be dramatic impacts on human health effecting food supplies and access to clean water and sanitation.

The water/energy nexus has other important parallels, another example being, as we strive to reduce carbon footprints and conserve carbon, California uses over 20% of its energy to move water and in many areas, due to antiquated water lines as much as 30% of the potable water is lost thru infiltration. Simply said, if we want to save energy, we need to fix the water infrastructure.

As a consequence, water is only now beginning to be appreciated as an asset class, creating investment interest in owning the right to use water (e.g. water rights/entitlements) in those areas of the world that have defined regulatory frameworks and provide for private ownership, principally the western United States and Australia. This is sometimes referred to as “wet water” versus investing in the general water domain (e.g., pumps, membranes, utilities) or “hydro commerce”. Water has historically been under priced and with an inexorable growing demand and more rational pricing models being adopted I believe “wet water” will be a critical resource to have in a diversified investment portfolio.

In Summit's report, 'The Case for Water Equity Investing 2010' , (http://www.summitglobal.com/documents/SummitCaseWaterEquityInvesting2010.pdf) you go through the underlying drivers for investing in water , from supply and demand to, to geographic imbalance between sources and use, to aging and insufficient infrastructure to increasing regulation and heightened awareness . For our readers, can you summarize the points and let us know what you think the most significant driving force is?

A- Jud Hill, Managing Partner, Summit Global Management, Inc.

There are a number of key trends to watch. First and foremost is the basic understanding that water has no substitute.., unlike energy. and there is a fixed finite supply (only 2.5% of the worlds water supply is fresh and of that 70% is locked up in glaciers and permafrost). Secondly, water is heavy (7lbs/gal) and is very expensive to move and not surprising there are large populations where fresh water is in short supply (e.g. middle east, western US, China and India).

So like politics, water is local… and therefore not surprisingly very political and emotional asset. Accordingly that leads to water allocation and prioritization. Typically 70% of water supplies are allocated to agriculture with the balance going to municipal and industrial uses. And finally, as in any valued commodity, the controlling metric is price. As the price of water rises, which it is at an increasing rate, alternative options become cost effective, driving investment and opportunity.

These opportunities can be seen in a variety of areas. A few examples include the proliferation of desalination plants and membrane improvements, remote metering and more efficient irrigation techniques such as drip irrigation.

The other key trend to watch is what is being referred to as “virtual water”…the amount of water that is required to produce a specific good. For example, it takes 5,000 gallons of water to yield a bushel of wheat and 1000 gallons of water to put a hamburger on a bun. We are beginning to see both industries and countries consider the impacts of virtual water as a key component of sustainable development and growth,

Your report also goes into detail on the opportunities in the water investing universe. For investors looking at the sector - what are some key trends and events they need to be on the watch for to really move the stocks in the sector?

We see strong fundamental drivers for sustainable growth and equity appreciation in global
“hydrocommerce,” investors have the opportunity today to invest in water companies at more attractive
valuations than have been available for a number of years.

Despite the negative short-term impact of the financial crisis, water equities are uniquely resistant to external economic cycles because of the decreasingly available supply and increasingly relentless demand for water. We believe water stocks represent an attractive alternative “store of value” in an uncertain world – a good place to save money for a rainy day.

The lure of water investing is not a new idea, but it is one that deserves fresh examination from the
perspective of the revised business expectations and new economic environment to emerge from the
wreckage of 2008. The intention of this document is not to promote a specific investment style or strategy,
only to be a broad overview of issues relevant to the serious investor in water equities.

I started out as an engineer in the environmental area dealing with ground water quality issues and the actual construction of drinking water and waste water plants globally 20 years ago. I then went to Coopers & Lybrand where I headed up the environmental consulting arm in the Eastern US. After business school I went over to the public company side as an equity analyst with Pacific Growth Equities in San Francisco where I focused on industrial and environmental companies. My specific water focus regarding equities is directly attributed to John Dickerson at Summit Global in San Diego and the direction he has provided me since 1994. John liked the fact that I had actual experience as an engineer/consultant and public equity experience in the water space. He taught me a great deal about becoming a true value investor in the water space and has heavily influenced my value approach to investing. Over the last ten years I have managed various water products here in the States and in Europe. I presently manage the Kinetics Water Infrastructure Fund-KWINX as the portfolio manager and the sub advisor.

Bill, your firm issued a report, Investing in Global Water Equities 2009 & Beyond that examines the substantial opportunity in the sector. Can you give our readers a summary of the scope and size of the market potential?

The size of the market and the global opportunity is staggering. We estimate that approximately 550+ companies around the world provide numerous services and products into the water sector which is the third largest industry from an embedded capital standpoint at almost $700 Billion in spending. Besides the core water providers such as utilities and industrials, companies involved in agriculture, hydroelectric, waste management also have significant exposure to the water space since it is the backbone of their respective industries. Can you break down the water investment sector into sub sectors for us and what sub sector presents the most opportunity in the short term and long term and what factors are driving it?

We like the water utilities since they have a monopoly as far as controlling the commodity to a large degree. With a guaranteed growth due to the public utility commission aspect of the business that reimburse for capital expenditures as we rebuild our water network in the US and build out water infrastructure in emerging countries. We also invest in various industrial aspects of the business such as pipes, membranes, water meters and desalination that have the potential for above average returns over the long run. The spending on water is especially strong in emerging markets. The growth experienced in the US in the 20th century will be mirrored in emerging markets but at a very compressed timeline-we estimate within the next ten years. Government will always have a hand in the oversight of water management and rates which in our opinion is a positive. Global governments realize GDP is completely dependent on water availability and use/reuse in order to sustain growth rates over extended periods of time. Therefore we tend to have a longer time horizon regarding our approach. We emphasize risk management with an eye on minimizing volatility in our products.

Its been noted that water is still a relatively small part of the overall investment in the cleantech space to date, with some of the well known names like Khosla recently making investments . Why do you think that is and what is it going to take to make water a more significant play in cleantech?


A- Bill Brennan

I can’t tell you how many times I have been asked this question over the last year. When we look at the Private Equity-Cleantech situation, there are several entry points starting with true venture investing and ending with the classic buyout investment. The Growth capital aspect of PE is tough in this sector because a lot of good properties have been bought by the larger water platforms-GE, Siemens, etc. The companies that are still private are private for a reason-either they cannot be effectively scaled or the owners don’t need or want a strategic investor. One of our Advisors, Dr. Rengarajan Ramesh, the former CTO of GE Water has broken the main issues into four areas that I think private equity should focus on before any investment is undertaken. The issues are as follows: 1. Existing laws not enforced. - Leading to significant increase in healthcare costs. Johns Hopkins estimates that costs of water related illness is about 12 -14% of the total US healthcare costs. This can be verified and validated by Bloomberg school of Public Health at Johns Hopkins University. 2. Water problems are all local - Lack of availability, with no progress towards conservation like rainwater harvesting, storage, and water reuse. So, each community should take the responsibility both for conservation and reuse. Similarly each community should have a strategy to protect, preserve and prolong their underground assets to ensure safe, clean drinking water to their homes. If they fail to do so, they will be faced with very high costs and a failed infrastructure. Problem needs to be treated locally and on a state by state basis. 3. Price - Historically prices have been low. Now it is clear that the prices are moving up where we will move towards full cost pricing that encompasses the cost associated with treatment, conveyance and the energy to do both. The cost to treat and move water has gone up and the current price increases for water still does not reflect the true costs and only addresses the higher energy costs associated with moving the water. One way to keep prices under check is to leverage harvesting of rainwater and reuse with distributed systems. 4. Agriculture - Lack of water efficiency in agriculture and current use it or lose it water rights do not help in promoting conservation in agriculture. Subsidies / incentives need to be given to promote water efficiency along with penalties for polluters (groundwater contamination due to agricultural drainage). So the opportunity exists for investments in a combination of pre-existing technologies into a comprehensive solution set that can be provided in a turnkey fashion and for water conservation technologies at the residential, commercial, and agriculture levels.

Neil, the recent media from Ceres.org warning investors and business they are not paying attention to water would not be news to you, as you have been a long- time believer in the sector. But in that line of thinking, for investors just getting into the water space - what are some of the key trends they should they be looking at?

A- Neil Berlant of the PFW Water Fund
The forces driving growth in the water sector can be narrowed down to three principal areas: Economics, quality, and infrastructure. On the economics side, water has historically been underpriced, that is, not reflecting its real cost. The real cost for water is what it costs to find water, treat water, and then to distribute it. We have never really factored in those costs to arrive at the price that we charge for water. That is in the process of changing, but change is coming on very slowly. As for quality, this is a major issue. Not that water quality for drinking water purposes is inadequate or not being addressed, but rather that the quality of the water we require for most applications is growing more demanding. For most applications today, and in the future, we require very highly purified water. For example, to manufacture semiconductors, we require “ultra-purified” water. The same is true for generating electricity and manufacturing. In addition, health care and food processing require highly purified water. These areas were previously not as demanding. Last, but not least, the issue of the water infrastructure throughout the US is growing in importance. It is well-documented that we are facing what may be as much as a $1 trillion deficit in capital to improve the aging US infrastructure. That means an enormous bounty of business in pipe replacement, filtration, and purification equipment over the next twenty years.

With your fund, The PFW Water Fund how would you define your short term and long term strategy? And how can investors participate in the fund?
